The term ‘indices’ is the plural form of ‘index’ and refers to statistical measures that track and represent the collective performance of a selected group of stocks, providing a clear benchmark for understanding overall market trends and sector-specific movements. They are constructed by selecting a representative sample of stocks based on criteria such as industry, market capitalization, or trading frequency, and their values reflect the combined price movements of these stocks.

For example, a rise in the prices of the stocks within an index causes the index value to increase, signaling an overall positive market trend, while a decline indicates the opposite.

Broad-based indices like Nifty 50 and BSE Sensex aggregate leading companies across various sectors to reflect the overall market mood. Sectoral indices focus on specific industries, tracking the performance of key sectors such as banking, IT, pharma, FMCG, and more. These indices are central to understanding major Indian sectoral indices constituents.

Methods of Calculation of Index

There are three main methods of stock market index calculation methods, each with distinct characteristics and impacts on index movement:

Market Capitalization Weighting:The most common method where stocks are weighted according to their market capitalization (the total value of a company's outstanding shares). Larger companies with higher market caps have greater influence on the index's movements. For example, if a company has a market cap representing 10% of the total market cap of the index, then its stock price changes impact the index proportionally. This method forms the basis of the free-float market capitalization weighted index, widely used for modern indices like Nifty 50.

Price Weighting: In this method, stocks are weighted based on their share prices. Stocks with higher prices have a greater influence on the index value, regardless of the company's size. An increase in the price of a high-priced stock impacts the index more than a low-priced one. The Dow Jones Industrial Average is a well-known example of a price weighting vs market cap weighting approach.

Equal Weighting: Each stock in the index is assigned the same weight, regardless of its market cap or price. This method treats all stocks equally, sometimes leading to higher volatility compared to market cap-weighted indices. In practice, many modern indices use a float-adjusted market capitalization weighting, which considers only the shares available for public trading to more accurately reflect market dynamics.

How an Index is Calculated

The index is calculated using the free-float market capitalization weighted method. This means the index reflects the total market value of all 50 constituent stocks, where only the shares available for public trading (free float) are considered, excluding promoter or locked-in shares. This method provides a realistic picture of the market's investable portion and is a core part of stock market index calculation methods used globally.

What is Free-Float Market Capitalization Weighted Method?

The free-float market capitalization weighted index method is a way to calculate a stock market index by considering only the shares available for public trading. This excludes shares held by insiders, promoters, governments, and other locked-in stakeholders.

The market capitalization of a company is calculated as:

Market Cap = Stock Price × Total Outstanding Shares

In the free-float method, instead of using total outstanding shares, only publicly tradable shares (free float shares) are considered:

Free Float Market Cap = Stock Price × Free Float Shares

Free float shares exclude:

  • Shares held by controlling interests such as promoters and company insiders

  • Government-held shares

  • Strategic holdings and locked-in shares not available for trading

This method ensures the Nifty 50 calculation formula and other indices provide a realistic measure of market performance.
